The three-part federal framework
- Business connection: the expense is allowable and incurred while performing services as an employee.
- Substantiation: the employee documents the amount, date, place, and business purpose within a reasonable period.
- Return of excess: an advance beyond the substantiated amount is returned within a reasonable period.
Build the operating process
Define eligible expenses, approval authority, required evidence, submission timing, advance reconciliation, payment method, record retention, and payroll escalation. Use a consistent expense report that ties the business purpose to receipts or other support.
Separate reimbursements from compensation in the books and payroll records. A flat allowance without adequate accounting or return of excess amounts may be treated differently from a qualifying accountable-plan reimbursement.
Review special situations
Owner-employees, related parties, vehicles, travel, meals, home-office costs, and mixed personal-business expenses can require additional analysis. State rules and employment policies can also differ from federal tax treatment.
Ask the payroll provider and tax professional to confirm the written arrangement, coding, substantiation rules, and treatment before the first reimbursement cycle.
